Emerging Markets Hedge Funds Fund Formation Custody Cayman Funds

How to Launch an Emerging Markets Hedge Fund: Market Access, Local Custody, FX and Structure

An emerging markets hedge fund cannot buy local securities until the fund itself is registered, licensed or identified as a foreign investor in each market it trades. In India that means registration as a foreign portfolio investor under the SEBI (Foreign Portfolio Investors) Regulations, 2019; in Brazil, a local representative and CVM registration under Joint Resolution No. 13, in force since 1 January 2025. Mainland China offers QFII status, Stock Connect and Bond Connect, each with different custody and currency mechanics. Those steps sit on the launch critical path alongside the Cayman vehicle, the offering document and the service provider agreements. Around them the manager builds local sub-custody, FX and repatriation procedures, a NAV calendar that respects local holidays, and dealing terms matched to market depth.

Portfolio managers leaving a bank or a large asset manager have usually traded these markets through the institution's licences, custody network and FX lines. None of that comes with them. In a new fund, each market is a separate onboarding project with its own registration, custodian and currency rules, and the slowest one sets the launch date. We ask managers to rank their markets by how much of the strategy depends on them, start the registrations for the critical ones first, and launch without the rest rather than wait.

Executive Summary

An emerging markets fund is structured like any Cayman hedge fund, except that it must be admitted to each local market in its own name. Local custody, currency and settlement rules then shape valuation, liquidity and dealing terms.

  • Map every target market to its access route before drafting. Registration in India and Brazil, and QFII status in China, are made in the fund's name and require documents that only exist once the fund is formed.
  • The fund's category and documentation burden can turn on where its investment manager is based and regulated, not only on where the fund is domiciled.
  • Local sub-custody, omnibus or segregated account structures and beneficial owner disclosure rules differ by market and should be settled with the global custodian early.
  • FX convertibility, repatriation procedures, local holidays and settlement cycles determine when a NAV can be struck and when redemption proceeds can be paid.
  • Sanctions, capital controls or market closures can leave positions frozen or unpriceable, so suspension, side pocket and valuation powers must be drafted for that case.
  • Dealing terms should follow the least liquid market in the book, and currency hedging of share classes should account for markets where the currency is not freely deliverable.

Market Access Is on the Critical Path

Inside an institution, the registrations, local custody accounts and FX arrangements already exist, and a new portfolio inherits them. A new fund inherits nothing. Each market requires the fund, as a legal person, to be admitted on its own account.

Most applications need the fund's constitutional and offering documents and evidence of its investment manager's regulatory status, so they cannot start until the Cayman vehicle exists. The local custodian or representative usually files them, so the custody network must be chosen first. The order is vehicle, custodian, registration, account opening and only then trading.

Planning an Emerging Markets Fund?

The launch timetable of an EM fund is set by its slowest market registration. Listing the target markets, instruments and access routes at the outset is what allows the vehicle, custodian and applications to move in the right order.

The CV5 Fund Terms Questionnaire is the first structuring step. It captures the strategy and target markets, the investment manager and its regulatory status, launch AUM, target investors, dealing and liquidity terms, fees, custody, banking and currency requirements.

India: Foreign Portfolio Investor Registration

A Cayman fund buying listed Indian securities does so as a foreign portfolio investor. Under regulation 5 of the SEBI (Foreign Portfolio Investors) Regulations, 2019, Category I includes appropriately regulated funds from FATF member countries, and unregulated funds whose investment manager is appropriately regulated and itself registered as a Category I FPI. A further limb admits an entity whose investment manager is from a FATF member country and registered as a Category I FPI, provided the manager accepts responsibility for the fund's acts. Funds not eligible for Category I fall into Category II.

The Cayman Islands is not itself a FATF member, so a Cayman fund's category usually depends on its investment manager. A manager regulated in a FATF member jurisdiction such as the United Kingdom, the United States, Singapore or Hong Kong may be able to bring the fund within Category I. Category affects the depth of beneficial owner documentation the custodian will require. Regulation 4 also requires the applicant to be resident in a country whose securities regulator is an Appendix A signatory to the IOSCO Multilateral Memorandum of Understanding or has a bilateral memorandum with SEBI. CIMA is an Appendix A signatory.

Regulation 4 sets limits that matter for managers with Indian diaspora investors. Non-resident Indians, overseas citizens of India and resident Indian individuals may be investors in an FPI. A single such investor must contribute below 25 per cent of the corpus, their aggregate contribution must be below 50 per cent, and they must not control the applicant. Investor eligibility therefore belongs in the subscription documents. The manager-side considerations for Indian sponsors are set out in our analysis of why Indian managers are launching Cayman funds.

Operationally, the fund must engage a designated depository participant and sign a custodian agreement before investing. It must also appoint a bank authorised by the Reserve Bank of India for its foreign currency and special non-resident rupee accounts, appoint a compliance officer and obtain a Permanent Account Number. Registration fees are payable for each block of three years, at US$2,500 for Category I and US$250 for Category II, and lapse if continuance fees are not paid.

Two continuing rules affect portfolio construction. Under regulation 20, a single FPI and its investor group must hold below 10 per cent of a company's paid-up equity on a fully diluted basis. Under regulation 22, FPIs with more than 50 per cent common ownership or common control form one investor group and their limits are combined. A manager running a fund alongside managed accounts or other vehicles must monitor those limits on a combined basis. SEBI circulars also require full look-through beneficial ownership disclosure from FPIs that concentrate Indian equity holdings in a single corporate group or exceed a size threshold.

China: QFII, Stock Connect and Bond Connect

Mainland China offers several routes, and a fund may use more than one.

QFII

Measures issued jointly by the CSRC, the PBOC and SAFE merged the former QFII and RQFII regimes with effect from 1 November 2020. The applicant appoints a domestic custodian and submits its application to the CSRC through that custodian, and the CSRC has stated that it decides within 10 business days of accepting a complete application. Investment quotas were removed by a PBOC and SAFE announcement of May 2020. The main custodian registers the investor with SAFE, and an investor may use several domestic custodians provided one is designated as main custodian.

Stock Connect

Stock Connect Northbound allows Hong Kong and overseas investors to trade eligible Shanghai and Shenzhen shares through Hong Kong participants without QFII status. Several features drive operations. Northbound trading takes place only on days when both the Hong Kong and mainland markets are open. Shares settle on trade date, with money settlement on trade date or the following day. Trades are in renminbi only. Day turnaround trading is not permitted, and sell orders are subject to pre-trade checking. A special segregated account arrangement lets a fund sell shares held with its custodian without delivering them to the executing broker the day before. Each Connect market also has a Northbound daily quota, currently RMB 52 billion, applied on a net buy basis across all investors.

Bond Connect and the interbank market

Under PBOC Order No. 1 of 2017, Northbound Bond Connect investors are filed with the PBOC Shanghai Head Office. Bonds are registered in the name of the Hong Kong depository as nominee, and investors retain their rights. Investors may use their own renminbi or foreign currency, converting through Hong Kong settlement banks, with proceeds converted back on sale or maturity. Direct access to the interbank bond market is a separate route under its own PBOC rules. Our review of dispersion across China, Japan, India and ASEAN sets out why a China allocation increasingly needs its own operating model.

Brazil and Korea: Two Regimes That Changed Recently

From 1 January 2025, Joint Resolution No. 13 of the Banco Central do Brasil and the CVM, dated 3 December 2024, replaced CMN Resolution No. 4,373. Article 6 requires a non-resident investor, which expressly includes funds and other collective vehicles, to appoint one or more representatives in Brazil and obtain CVM registration before starting operations. The representative must be a financial institution or another entity authorised by the central bank, and the same entity may also act as custodian and intermediary. Article 13 prohibits receipts, payments and other cash movements for these investments through accounts held abroad, outside a narrow exception for agricultural derivatives.

South Korea moved in the other direction. The Financial Services Commission abolished the foreign investor registration requirement from 14 December 2023, so corporate investors can open accounts using a legal entity identifier rather than a prior registration certificate. That makes an LEI in the fund's own name a launch item.

Register in the fund's name, not the manager's. Most access regimes attach to the investing entity. Registrations held by a manager's previous employer, or by the manager for another vehicle, do not transfer. Where a fund is a segregated portfolio, the custodian and local regulator will want to know which legal person holds the registration and how the portfolio's assets are identified within it.

Local Custody, Omnibus Accounts and Beneficial Owner Disclosure

Most EM funds hold local securities through a global custodian, which appoints a sub-custodian in each market. The key questions are which markets the network covers, whether the global custodian accepts liability for sub-custodian failure, and how assets are segregated at each level of the chain.

Markets differ on whether a foreign fund may hold through an omnibus account or must have a segregated account in its own name. India requires securities to be registered in the FPI's name as beneficial owner unless SEBI approves otherwise. Bond Connect and Stock Connect use nominee structures in Hong Kong. Brazil routes holdings through a local custodian and representative tied to the investor's CVM registration. Each model affects what the administrator can reconcile and what the auditor can confirm.

Local rules can also require a fund to disclose its own investors, its controllers or both, sometimes on a full look-through basis. The subscription documents should obtain the consents and information needed to meet those requests, so that disclosure does not depend on asking investors after the event.

FX Convertibility, Repatriation and NAV Timing

An EM fund's NAV is struck in the share class currency, but its assets settle in local currencies that may not be freely convertible or transferable. Those rules decide how quickly subscriptions can be invested and sale proceeds returned.

Operational issueWhy it matters in EMWhat to build
Currency conversionSome currencies can only be bought onshore through designated banks or settlement agents, at local market hoursA funding calendar per market and standing instructions agreed with the custodian
RepatriationProceeds may require documentation, such as tax commitments or proof of investment source, before remittanceA repatriation procedure tested before launch and a cash buffer outside restricted markets
Local holidaysA market closed on the valuation day has no closing price; a Connect route needs both markets openA combined holiday calendar and a stated rule for valuing closed markets
Settlement cyclesSecurities and cash can settle on different days in different marketsTrade date accounting with settlement exposures tracked by market
Non-deliverable currenciesHedging may only be possible offshore through non-deliverable forwards, leaving basis to the onshore rateA hedging policy that names the fixing source and disclosed basis risk

Two examples illustrate the point. QFII remittances are supported by tax commitment letters signed by the investor. Brazil prohibits cash movements for these investments through accounts held abroad. Neither is a reason to avoid the market, but both belong in the redemption timetable.

Share class hedging needs the same care. Where the fund hedges a non-base share class, the hedge sits on the fund's currency exposure, not on each local market currency. The mechanics and the allocation of hedging cost are covered in our guide to currency hedging mechanics for share classes. Active local currency or rates positions raise the derivatives documentation issues set out in our guide to launching a global macro hedge fund.

Frozen Markets, Valuation and Dealing Terms

EM managers must plan for a market closing to foreigners, a currency becoming non-transferable or sanctions prohibiting dealings with an issuer. The fund may then hold positions it cannot sell, price or repatriate. The fund's sanctions programme should screen issuers and counterparties as well as investors, as our briefing on what CIMA's Sanctions Rule requires of Cayman funds explains.

CIMA's Rule on the Calculation of Asset Values for regulated mutual funds requires a written NAV Calculation Policy that gives priority to unadjusted market prices. For hard-to-value positions, it gives priority to observable inputs, with unobservable inputs given the lowest priority. Pricing models must be calibrated, and the NAV Calculation Policy must be applied consistently. Suspended listings, closed markets and non-repatriable currencies all fall within those provisions, and the policy should state in advance how each is valued and who decides.

CIMA's Rule on the Contents of Offering Documents requires disclosure of the circumstances in which redemptions may be suspended, the fund's material risks and its NAV Calculation Policy. For an EM fund, the drafting should cover market closure, currency restriction and loss of access as specific suspension triggers. It should also include the power to create side pockets for positions that become illiquid or unrealisable. Our guides on when a hedge fund can suspend redemptions and on how side pockets work for investors and managers set out the mechanics.

Dealing terms should then follow the least liquid market in the book. Large-cap stocks in deep markets can support frequent dealing. Frontier equities, local corporate bonds or positions near an investor group limit generally cannot, and notice periods, gates and settlement periods for redemption proceeds should reflect local settlement and repatriation time.

Common Mistakes

  • Setting a launch date before the custodian is appointed and before market registrations have been filed.
  • Assuming the manager's former employer's registrations or custody accounts can be used, or that one registration covers several vehicles.
  • Admitting diaspora investors without checking local limits on their participation in the fund.
  • Monitoring ownership limits per fund when local rules aggregate holdings across commonly owned or controlled vehicles.
  • Writing a NAV Calculation Policy that is silent on closed markets, suspended listings and non-transferable currencies.
  • Offering dealing terms set by the most liquid market in the book rather than the least liquid one.

The CV5 Implementation Perspective

CV5 Capital is the Cayman-headquartered institutional fund infrastructure platform for hedge fund and digital asset managers who need to launch quickly, operate properly and satisfy serious investors from day one. It operates CV5 SPC for traditional strategies and CV5 Digital SPC for digital asset strategies, both registered with CIMA under the Mutual Funds Act. Each manager receives a segregated portfolio with an independent board and coordinated fund administration, audit, banking, custody and compliance arrangements. CV5 Capital is not the investment manager of the strategies on its platforms.

For an emerging markets manager, the Cayman hedge fund platform for emerging markets managers means the governance, administration and valuation framework is already operating. The launch work concentrates on what is specific to the strategy: the market access sequence, the custody network, currency and repatriation procedures, the valuation rules for closed markets and the dealing terms. The manager retains the strategy and trading decisions.

Key Takeaways

  • List every target market and its access route, and rank them by importance to the strategy before setting a launch date.
  • Appoint the global custodian early and confirm its sub-custody coverage, liability terms and segregation model in each market.
  • File market registrations in the fund's own name, and obtain an LEI for the fund before launch.
  • Build investor eligibility and disclosure consents into the subscription documents, including local limits on diaspora investors.
  • Write currency, repatriation, holiday and frozen market rules into the NAV Calculation Policy and the offering document.
  • Set dealing terms, notice periods and payment periods by the least liquid market and the slowest repatriation route.

Frequently Asked Questions

What does a Cayman fund need to invest in Indian listed securities?

The fund must be registered as a foreign portfolio investor under the SEBI (Foreign Portfolio Investors) Regulations, 2019. A designated depository participant grants the certificate on SEBI's behalf. The fund also needs a custodian agreement, an account with a bank authorised by the Reserve Bank of India, a compliance officer and a Permanent Account Number. Its category depends largely on how and where its investment manager is regulated.

Does an emerging markets hedge fund need QFII status to buy China A-shares?

Not necessarily. Stock Connect Northbound lets overseas investors trade eligible Shanghai and Shenzhen shares through Hong Kong participants without QFII status, subject to a daily net buy quota, renminbi settlement and pre-trade checking. QFII status, granted by the CSRC on application through a domestic custodian, offers a wider instrument scope but requires onshore custody and SAFE registration.

What changed in Brazil's rules for foreign investors?

From 1 January 2025, Joint Resolution No. 13 of the Banco Central do Brasil and the CVM replaced CMN Resolution No. 4,373. A non-resident investor, including a fund, must appoint one or more local representatives and register with the CVM before operating. Cash movements for these investments through accounts held abroad are prohibited, other than a narrow agricultural derivatives exception.

Do foreign funds still need to register before investing in South Korea?

No. The Financial Services Commission abolished the foreign investor registration requirement from 14 December 2023. Corporate investors, including funds, can open accounts using a legal entity identifier. A fund therefore needs its own LEI before launch, along with local broker and custody arrangements.

How should an EM fund value positions in a closed or frozen market?

CIMA's Rule on the Calculation of Asset Values requires a written NAV Calculation Policy that prioritises unadjusted market prices, then observable inputs, with unobservable inputs given the lowest priority. Calibrated pricing models may be used for hard-to-value positions. The policy should state in advance how suspended listings, closed markets and non-transferable currencies are valued, and the offering document should disclose suspension and side pocket powers.

How should dealing terms be set for an emerging markets fund?

Dealing terms should reflect the least liquid market the fund holds and the slowest route for repatriating sale proceeds. Deep large-cap markets can support frequent dealing, while frontier equities and local bonds usually need longer notice periods, gates or longer payment periods. CIMA's offering document rule requires the circumstances in which redemptions may be suspended to be disclosed.
